Just confirmed on the Padres site - has to wear a cast on the ankle he sprained and will miss at least a MONTH

latest news from Craig Elsten at www.619sports.net is that Peavy has a torn tendon in the ankle and will be out 8-12 weeks

As long as you have any bench or DL spots dropping him would be a mistake - he could be back and throwing well for the last third of the season. Only if you have zero bench and would be taking a zero in the slot would a drop be appropriate.With limited slots and people who might be coming back and thus have more value, I would explore a trade before dropping him.
