They're basically a formulaic system that is based on recent results and the quality of those results.  For instance, Russia did not have to qualify as host nation so they do not have as many quality results from WC qualifiers as other teams.  In this specific case, Croatia looked more impressive in the group stages and has more highly regarded players.

Maybe it should have.  When you get into the knockout rounds, a well organized defense can grind results out and the talent disparity isn't huge between the two.  Denmark has a quality team and Schmeichel has had a wonderful showing.
